It seems to me that most small software shops tend to document the software the way it's supposed to work. For example, the company I'm with now is only now maturing as a development environment, the documentation may be the only record of how the software is supposed to work outside of a programmer's memory, as we have been doing functional reviews for less than a year.

But known incidents go into release notes, with work-arounds. If there is no work-around, they're a higher-priority bug. And, in most companies, things do get fixed.
