I don't know why it works and I can't be bothered to find out, I just know
that it does.

You need to right click on the image and select one of these commands:
(which one depends on the current state of the image)

1. Edit Picture or,
2. Picture Object - Open
This will take you into Word's picture editor. From here you can copy and
past as normal without the fuzzy distortion

Alternatively, right click and select:

3. Format Picture.
Choose the layout tab and click on one of the wrapping styles that is not
already selected, you will see the placement anchors on the picture turn
white.
Again, you can now copy and paste at will.

When pasting into PSP I usually create a new window with quite a high
resolution.
Paste as a new layer and your image will assume the same high resolution.
While this won't improve your original image it will help smooth out
resizing and the addition of effects etc.
