I've done both. Frequently it depends on what the client wants.

If I'm the only one who's going to be mucking in the template or even the files, I'll probably tweak the built-in styles. I know enough to make sure the docs don't get separated from the templates.

I never use the built-in numbering styles, though -- I always use SEQ fields for numbering everything, including captions.

If there's the SLIGHTEST chance that the client is going to want to edit the files, I'll create ALL the styles I need as custom-named styles. That way even if the doc becomes separated from the template (mostly because most of my clients had no idea where to locate Word templates, or how to change the path if necessary) at least the formatting won't be changed by their normal.dot file.

2. Do you break the Built-In or Custom Styles' Connection to the Normal
Style and base them on "No Style" or leave the Styles you use based on the
Normal Style?

If I'm using the built-in styles, I'll probably leave them as they are and tweak as necessary.

If I'm creating my own styles, I'll probably define a body text style with a custom name, and base all my other styles on that one.

If you're serious about using Word to develop your doc sets (and there is no reason why you can't, contrary to some folks' beliefs), learn how to make styles do whatever you want them to do. Be able to use the built-in ones or create your own. Understand how they update and don't update depending on your setting choices.
